Below steps provided by the support got us the restore working. Putting the steps here in case anyone else requires this.

While reproducing the issue in our lab what we found is RestApi connects to Postgres using a specific version of npgsql library, which has requirement to specify if connection is using SSPI or not. It is decided this way: if password is set - it is not SSPI, otherwise - yes.
So in this case, if you want to connect via SSPI, you must remove the password from the configuration.
Could you please do the following and let me know your feedback?
Erase the value of the registry key EntraIdSqlPassword from "Computer\HKEY_LOCAL_MACHINE\SOFTWARE\Veeam\Veeam Backup and Replication" and leave it blank. Then try Restore
Note: Ensure you have a copy of EntraIdSqlPassword copied elsewhere before erasing
